For many of you top executives in the corporate world, all roads leading to a brighter future have to go through SOX compliance. And because the business processes that contribute to financial reporting (the crux of the Sarbanes-Oxley Act) are now highly reliant on IT systems, it is important to focus a good part of your attention there.<span id="more-1495"></span></p>
<p>It is a long and arduous path to IT compliance, so if you don’t want your company to fall by the wayside due to inefficient utilization of resources, it is important to set out with a plan on hand. What we have here are some vital information that will guide you in putting together a sound plan for SOX compliance of your company’s IT systems.</p>
<h2>Why focus on IT systems for SOX compliance?</h2>
<p>We’ll get to that. But first, let’s take up the specific portions of the Sarbanes-Oxley Act that affect information technology. These portions can be found in Section 302 and Section 404 of the act.</p>
<p>In simplified form, Section 302 grants the SEC (Securities and Exchange Commission) authority to come up with rules requiring you, CEOs and CFOs, to certify in each annual or quarterly financial report the following:</p>
<ul>
<li>that you have reviewed the report;</li>
<li>that based on your knowledge, the report does not contain anything or leave out anything that would render it misleading;</li>
<li>that based on your knowledge, all financial information in the report fairly represent the financial conditions of the company;</li>
<li>that you are responsible for establishing internal controls over financial reporting; and</li>
<li>that you have assessed the effectiveness of the internal controls.</li>
</ul>
<p>Similarly, Section 404, stated in simplified form, allows the SEC to come up with rules requiring you, CEOs and CFOs, to add an internal control report to each annual financial report stating that you are responsible for establishing internal controls over financial reporting.</p>
<p>You are also required to assess the effectivity of those controls and to have a public accounting firm to attest to your assessment based upon standards adopted by the Public Company Accounting Oversight Board (PCAOB).</p>
<p>While there is no mention of IT systems, IT systems now play a significant role in financial reporting. Practically all of the data you need for your financial reports are stored, retrieved and processed on IT systems, so you really have to include them in your SOX compliance initiatives and establish controls on them.</p>
<p>Now that that’s settled, your next question could very well be: How do you know what controls to install and whether those controls are already sufficient to achieve compliance?</p>
<h2>Finding a suitable guide for IT compliance</h2>
<p>The two bodies responsible for setting rules and standards dealing with SOX, SEC and PCAOB, point to a well-established control framework for guidance &#8211; COSO. This framework was drafted by the Committee of Sponsoring Organizations of the Treadway Commission (COSO) and is the most widely accepted control framework in the business world.</p>
<p>However, while COSO is a tested and proven framework, it is more suitable for general controls. What we recommend is a widely-used control framework that aligns well with COSO but also caters to the more technical features and issues that come with IT systems.</p>
<p>Taking into consideration those qualifiers, we recommend COBIT. COBIT features a well thought out collection of IT-related control objectives grouped into four domains: Plan and Organise (PO), Acquire and Implement (AI), Deliver and Support (DS), and Monitor and Evaluate (ME). The document also includes maturity models, performance goals and metrics, and activity goals.</p>
<p>A few examples of COBIT’s detailed control objectives are:</p>
<p>DS4.2 &#8211; IT Continuity Plans<br />
DS4.9 &#8211; Offsite Backup Storage<br />
DS5.4 &#8211; User Account Management<br />
DS5.8 &#8211; Cryptographic Key Management<br />
DS5.10 &#8211; Network Security<br />
DS5.11 &#8211; Exchange of Sensitive Data</p>
<p>By those titles alone, you can see that the framework is specifically designed for IT. But the document is quite extensive and, chances are, you won’t need all of the items detailed there. Furthermore, don’t expect COBIT to specify a control solution controls for every control objective. For example, throughout the control objective DS4 (Ensure Continuous Service), you won&#8217;t find any mention of virtualization, which is common in any modern business continuity solution.</p>
<p>Basically, COBIT will tell you what you need to attain in order to achieve effective governance, management and control, but you’ll have to pick the solution best suited to reach that level of attainment.</p>

But there are other kinds of data that are stored in spreadsheets which may also cause regulatory problems in the future.<span id="more-1439"></span></p>
<p>In the US, a legislation known as HIPAA or Health Insurance Portability and Accountability Act is changing the way health care establishments and practitioners handle patient records. The HIPAA Privacy Rule is aimed at protecting the privacy of individually identifiable health information a.k.a. protected health information (PHI).</p>
<p>Examples of PHI include common identifiers like a patient’s name, address, Social Security Number, and so on, which can be used to identify the patient. HIPAA covers a wide range of health care organizations and service providers, including: health plan payers, health care clearing houses, hospitals, doctors, dentists, etc.</p>
<p>To protect the confidentiality, integrity, and availability of PHI, covered entities are required to implement technical policies such as access controls, authentication, and audit controls. These can easily be implemented on <a href="http://www.denizon.com/spreadsheets/server-application-solutions-dont-let-spreadsheets-hold-your-business-back/">server-based systems</a>.</p>
<p>Sad to say, many health care organizations who have started storing data electronically still rely on spreadsheet-based systems. Those policies are hard to implement in spreadsheet-based systems, where files are handled by end-users who are overloaded with their main line of work (i.e. health care) and have very little concern for data security.</p>
<p>In some of these systems, spreadsheet files containing PHI may have multiple versions in different workstations. Chances are, none of these files have any access control or user authentication mechanism whatsoever. Thus, changes can easily be made without proper documentation as to who carried out the changes.</p>
<p>And because the files are normally easily accessible, unauthorized disclosures &#8211; whether done intentionally or accidentally &#8211; will always be a lingering threat. Remember that HIPAA covered entities who are caught disclosing PHI can be fined from $50,000 up to $500,000 plus jail time.</p>
<p>But that&#8217;s not all. Through the HITECH Act of 2009, business associates of covered entities will now have to comply with HIPAA standards as well. Business associates are those companies who are performing functions and services for covered entities.</p>
<p>Examples of business associates are accounting firms, law firms, consultants, and so on. They automatically need to comply with the standards the moment they too deal with PHI.</p>

<p>While regulations like the <a href="http://www.denizon.com/spreadsheets/spreadsheet-woes-burden-in-sox-compliance-and-other-regulations/">Sarbanes-Oxley</a> Act, Dodd-Frank Act, and <a href="http://www.denizon.com/spreadsheets/why-spreadsheets-can-send-the-pillars-of-solvency-ii-crashing-down/">Solvency II</a> can only be effective if end users are able to carry out the activities and practices required of them, auditors need to ascertain that they have. Sad to say, when it comes to spreadsheets, that is easier said than done.</p>
<p>Because spreadsheets are loosely distributed by nature, internal auditors always find it hard to: locate them, identify ownership, and trace their relationships with other spreadsheets. Now, we’re still talking about naturally occurring spreadsheets. How much more with files that have been deliberately tampered?</p>
<p>Spreadsheets can be altered in a variety of ways, especially if the purpose is to conceal fraudulent activities. Fraudsters can, for instance:</p>
<ul>
<li>hide columns or rows,</li>
<li>perform conditional formatting, which changes the appearance of cells depending on certain values</li>
<li>replace cell entries with false values either through direct input or by linking to other spreadsheet sources</li>
<li>apply small, incremental changes in multiple cells or even spreadsheets to avoid detection</li>
<li>design macros and user defined functions to carry out fraudulent manipulations automatically</li>
</ul>
<p>Recognizing the seemingly insurmountable task ahead, the Institute of Internal Auditors released a guide designed specifically for the task of auditing user-developed applications, which of course includes spreadsheets.</p>
<p>But is this really the weapon internal auditors should be wielding in their quest to bring down s<a href="http://www.denizon.com/spreadsheets/spreadsheet-fraud/">preadsheet fraud</a>? Our answer is no. In fact, we believe no such weapon has to be wielded at all because the only way to get rid of spreadsheet fraud is to eliminate spreadsheets once and for all.</p>
<p>Imagine how easy it would be for internal auditors to conduct their audits if data were kept in a centralized server instead of being scattered throughout the organization in end-user hard drives.</p>
<p>And that&#8217;s not all. Because a server-based solution can be configured to have its own built-in controls, all your data will be under lock and key; unlike spreadsheet-based systems wherein storing a spreadsheet file inside a password-protected workstation does not guarantee equal security for all the other spreadsheets scattered throughout your company.</p>

But such is not the case. Those alternative solutions, which include biometrics, smart cards, and password fobs, effective as they may be, are just way too expensive to implement. <span id="more-1309"></span>So although passwords and PINs may not be here to stay, they certainly won’t be going away soon either.</p>
<h2>Why keeping passwords in memory is no longer possible</h2>
<p>A couple of decades ago, it would have been nearly impossible to crack an eight-character password using brute force. Today, however, advancements in computing power are rendering the typical passwords of the past easily decipherable, forcing us to come up with passwords that are not only much longer, but also much more complex and hence difficult to recall.</p>
<p>For instance, memorable words like your favourite character (e.g. “skywalker”) may have been acceptable then, but not anymore. Today’s security systems will encourage you to insert numbers or even other keyboard characters as a means to once again counter brute force. Hence, “sk5%ywa936lker@#” may be more acceptable.</p>
<p>Remembering that one alone can be pretty daunting.</p>
<p>To further complicate matters, the number of applications that require passwords for access is much greater than before even for a single end user. Ordinary end users have to keep track of passwords for their email account, network login, workstation login, online services, and so on.</p>
<p>The burden is even greater for your IT admins, who have to remember a larger collection of passwords that protect business critical systems and applications. Clearly, the team in charge of your IT security will need a way to manage all these passwords.</p>
<h2>Password management solutions</h2>
<p>Existing password management solutions typically come in the form of software applications that store passwords. Basically, all you need to remember are your login details for the app a.k.a. the “master password”. Once you’ve gained access inside, you can then retrieve any password you stored there.</p>
<p>Some of these apps are installed in portable devices like Pocket PCs, PDAs, or smartphones, which you would normally take along with you. For as long as the device stays with you, your passwords will be in safe hands. What’s more, you can retrieve them anywhere you go.</p>
<p>But obviously, there’s a problem. What if the device gets misplaced or stolen? Although the person who ends up with your device may not be able to gain access into the app and your passwords, neither will you. A better solution would therefore be an app that can be accessed anywhere but is not susceptible to getting lost.</p>
<h2>Web-based password manager</h2>
<p>A web-based password manager fits the bill. You don’t have to take it with you, but still you can access it almost anywhere. A typical web-based password manager will have all your passwords stored in a centralized, highly secure location.</p>
<p>If you want, you can even use your mobile password manager along with the web-based one. Ideally, your web-based password manager would have a copy of all the end-user passwords as well as the master passwords of your organization.</p>

Without the balance sheet, income statement, and other financial reports this exercise ultimately produces, management could not make informed decisions to keep the company in the right direction and at the ideal operational speed.<span id="more-667"></span></p>
<p>Now, in order to maintain optimal business velocity, month end activities have to be carried out as swiftly and as accurately as possible. Delays will only inhibit managers from reacting and effecting necessary adjustments in time. Inaccurate information, on the other hand, obviously lead to bad decisions.</p>

You know the business more than anyone else and you’ve got too much at stake to do a sloppy job. So how could things go wrong? Well sometimes they do. In this article, we’ll introduce you to Benford’s Law,  talk about how auditors are employing it in fraud detection, and introduce you to a more effective way of integrating it into an IT solution.<span id="more-660"></span></p>
<h2>Benford’s Law in a nutshell</h2>
<p>Benford’s Law states that certain data sets &#8211; including certain accounting numbers &#8211; exhibit a non-uniform distribution of first digits. Simply put, if you gather all the first digits (e.g. 8 is the first digit of £814 and 1 is the first digit of £1768) of all the numbers that make up one of these data sets, the smallest digits will appear more frequently than the larger ones.</p>
<p>That is, according to Benford’s Law,</p>
<p>1 should comprise roughly 30.1% of all first digits;<br />
2 should be 17.6%;<br />
3 should be 12.5%;<br />
4 should be 9.7%, and so on.</p>
<p>Notice that the 1s (ones) occur far more frequently than the rest. Those who are not familiar with Benford’s Law tend to assume that all digits should be distributed uniformly. So when fraudulent individuals tinker with accounting data, they may end up putting in more 9s or 8s than there actually should be.</p>
<p>Once an accounting data set is found to show a large deviation from this distribution, then auditors move in to make a closer inspection.</p>
<h2>Benford’s Law spreadsheets and templates</h2>
<p>Because Benford’s Law has been proven to be effective in discovering unnaturally-behaving data sets (such as those manipulated by fraudsters), many auditors have created simple software solutions that apply this law. Most of these solutions, owing to the fact that a large majority of accounting departments use spreadsheets, come in the form of spreadsheet templates.</p>
<p>You can easily find free downloadable spreadsheet templates that apply Benford’s Law as well as simple How-To articles that can help you to implement the law on your own existing spreadsheets. Just google “benford’s law template” or “benford’s law spreadsheet”.</p>
<p>I suggest you try out some of them yourself to get a feel on how they work.</p>
<h2>The problem with Benford’s Law when used on spreadsheets</h2>
<p>There’s actually another reason why I wanted you to try those spreadsheet templates and How-Tos yourself. I wanted you to see how susceptible these solutions are to trivial errors. Whenever you work on these spreadsheet templates &#8211; or your own spreadsheets for that matter &#8211; when implementing Benford’s Law, you can commit mistakes when copy-pasting values, specifying ranges, entering formulas, and so on.</p>
<p>Furthermore, some of the data might be located in different spreadsheets, which can likewise by found in different departments and have to be emailed for consolidation. The departments who own this data will have to extract the needed data from their own spreadsheets, transfer them to another spreadsheet, and send them to the person in-charge of consolidation.</p>
<p>These activities can introduce errors as well. That’s why we think that, while Benford’s Law can be an effective tool for detecting fraud, spreadsheet-based working environments can taint the entire fraud detection process.</p>
<p>There’s actually a better IT solution where you can use Benford’s Law.</p>
<h2>Why a server-based solution works better</h2>
<p>In order to apply Benford’s Law more effectively, you need to use it in an environment that implements better controls than what spreadsheets can offer. What we propose is a server-based system.</p>
<p>In a server-based system, your data is placed in a secure database. People who want to input data or access existing data will have to go through access controls such as login procedures. These systems also have features that log access history so that you can trace who accessed which and when.</p>

We use them to prepare budgets and reports. We even use them when drafting plans and forecasts. With this ubiquitous office application, entering data and carrying out on-the-spot computations and analysis is quick and easy. However, when it’s time to consolidate Excel data, I won’t be surprised if you wished there was an easy way.<span id="more-658"></span></p>
